The Three Core Financial Statements
1. Income Statement (P&L)
Revenues, expenses, and profit over a period. Key metrics: Gross Profit Margin = (Revenue - COGS) / Revenue. EBITDA = Earnings Before Interest, Taxes, Depreciation, Amortization (used for valuation, typically 3–6× for small businesses).
2. Balance Sheet
Snapshot of assets vs. liabilities. Equation: Assets = Liabilities + Equity. Key ratio: Current Ratio = Current Assets / Current Liabilities (above 2.0 = healthy; below 1.0 = liquidity risk).
3. Cash Flow Statement
Actual cash movement — the most critical for operational health. Operating activities (should be positive), Investing activities, Financing activities.
Red Flags
- Accounts receivable growing faster than revenue — collection problems
- Gross margins declining — pricing pressure or cost creep
- Operating cash flow consistently below net income — earnings quality issue
